Andrew Baxter: "Moving
through to Level Three. Being able to look at the economic
backdrop and then be able to discern sectors which are likely to out
perform is a key skill which will reward you with significant,
additional returns on your portfolio.
For example, commodity prices moving will have a marked impact on the
performance of specific stocks – not only the primary producers such
as gold, oil or copper, but also for end users that have to pay a
different amount for the commodity that they use. Likewise,
exchange rates can also have a major influence, because if we consider
that commodities are always priced in US dollars in the open market,
the resale market, but production costs are in local currency, a
strengthening of the US dollar is likely to benefit a mining company
because their revenue from sales will be relatively higher, given the
exchange rate move, and the fact that they sell their product in US
dollars, yet their production costs are likely to remain the
same. As a result of that their margin of profit is likely to
increase.
Things like weather.
Weather patterns may seem a little vague or woolly, but the economic
effects of things like the El Nino and La Nina weather phenomenon have
been felt very heavily across an number of Pacific Basin and Latin
American type economies. An example of that on a national level
might be a drought, which has a marked impact on the
rural and agricultural sectors, and of course those stocks that are
associated with them. Some of those stocks may be a little bit
further away from agriculture, but companies for example that
manufacture things like fertilizer are also inadvertently impacted by
drought conditions.
So we have
looked at individual sectors, we looked at commodity prices, we have
considered the impact of exchange and interest rates and also weather
patterns."
